What are the Negative Interest Rates?

Negative interest rates are essentially the opposite of positive interest rates. When interest rates are positive, savers earn a return on their deposits and borrowers pay a cost for their loans. When interest rates are negative, savers pay a fee for their deposits and borrowers receive a subsidy for their loans. In other words, negative interest rates mean that money has a negative price.

Why Would Central Banks Implement Such a Policy?

The main reason is to stimulate the economy when conventional monetary policy tools, such as lowering the policy rate to zero or near zero, are exhausted. By making money cheaper and more abundant, negative interest rates aim to encourage spending, investment, and lending, and to discourage saving, hoarding, and deflation. Negative interest rates also weaken the domestic currency, which boosts exports and inflation.

However, negative interest rates also have some drawbacks and risks. First, they can hurt the profitability and stability of banks, which rely on the interest margin between deposits and loans. Banks may be reluctant to pass on the negative rates to their depositors, fearing that they will withdraw their money or switch to other assets. This can squeeze the banks' margins and reduce their lending capacity. Alternatively, banks may pass on the negative rates to their depositors, but this can erode the public's confidence in the banking system and the value of money.

Second, negative interest rates can create distortions and bubbles in the financial markets, as investors search for higher returns in riskier assets. This can lead to excessive risk-taking, misallocation of resources, and financial instability. Moreover, negative interest rates can undermine the effectiveness of other policy tools, such as quantitative easing or forward guidance, by signaling that the central bank is running out of options and that the economic outlook is bleak.

Third, negative interest rates can have adverse effects on the real economy, such as reducing the income and wealth of savers, especially retirees and pensioners who depend on fixed-income assets. This can lower their consumption and aggregate demand. Furthermore, negative interest rates can create a deflationary mindset among consumers and businesses, who may postpone their spending and investment decisions in anticipation of lower prices and cheaper money in the future.
