Ever heard of earnest money in real estate transactions? It's a common practice, but what exactly is earnest money, and how does it function in the homebuying process?

What is Earnest Money?

Earnest money, also known as a good faith deposit, is a sum of money paid by a buyer to a seller to show their seriousness about purchasing a property. It acts as a security deposit, demonstrating the buyer's commitment to following through with the purchase agreement.

How Does Earnest Money Work?

The amount of earnest money typically ranges from 1% to 10% of the agreed-upon purchase price. It's usually paid to a third-party escrow agent who holds the funds until the closing of the sale.

What Happens to Earnest Money?

There are two main scenarios:

Successful Closing: If the sale goes through as planned, the earnest money is applied towards the down payment or closing costs.

Failed Purchase: Things can get trickier if the deal falls through. The outcome depends on the contingencies outlined in the purchase agreement. These contingencies might include obtaining financing, a satisfactory home inspection, or a clear title.

Buyer-Initiated Termination (with Valid Contingency): If the buyer backs out due to a legitimate reason covered by a contingency, they typically get their earnest money back.

Buyer-Initiated Termination (without Valid Contingency): If the buyer walks away without a valid reason, they may forfeit the earnest money to the seller as compensation for taking the property off the market.

Seller-Initiated Breach: If the seller breaches the contract, the buyer may be entitled to keep the earnest money and potentially pursue legal action for damages.

Why is Earnest Money Important?

Earnest money serves several purposes:

Protects the Seller: It discourages unserious buyers from making offers and wasting the seller's time.

Incentivizes Performance: It motivates both buyer and seller to fulfill their obligations under the contract.

Secures the Property: With earnest money at stake, the seller is more likely to take the property off the market while the buyer undergoes the due diligence process.
