What does LCR measure in banking?

LCR stands for Liquidity Coverage Ratio. It was introduced under the Basel III regulations following the 2008 financial crisis. The LCR ensures that banks have a buffer of high-quality liquid assets (HQLA) to cover potential net cash outflows over a 30-day period. It's a key indicator of a bank's ability to meet short-term obligations.

How is the LCR calculated?

The formula for LCR is:

LCR = (High-Quality Liquid Assets) / (Total Net Cash Outflows over 30 days)

To be compliant, the ratio must be at least 100%. This means the bank should hold enough HQLA to meet its expected cash needs without external help for one month during financial stress.

What counts as High-Quality Liquid Assets (HQLA)?

HQLA includes assets that are easily and quickly converted to cash with minimal loss. Examples:

Central bank reserves

Sovereign bonds (AAA-rated)

Certain corporate bonds and equities (under strict conditions)

Assets must meet specific criteria like low credit risk and active market presence to qualify.

The LCR strengthens market confidence in banks' liquidity. It serves as a safety net, ensuring they are better prepared for funding shocks or sudden withdrawals. For investors, a strong LCR signals prudent financial management and reduces the risk of bank defaults or liquidity crises.

Maintaining a high LCR can reduce a bank's profitability, as liquid assets often yield lower returns. Moreover, banks may need to balance regulatory requirements with capital allocation strategies. During tightening monetary policy, achieving a 100% LCR becomes even more complex.
