When something is distributed proportionally, it usually signs that everyone receives an equal amount. Pro rata denotes proportionally, as in the case of dividends paid to investors according to their percentage of investment. This is not all about the prorated meaning. Let's find out.

What Is Prorated Meaning?

Pro rata is a Latin expression that refers to a proportional distribution. In essence, it indicates a method where whatever is being assigned will be divided in equal quantities. Its literal translation is "in proportion."

When something is distributed proportionally, it means giving each person their fair share of the total amount. Pro rata calculations are frequently utilized in company finance even though they can be used to determine the proper portions of any given whole.

Pro rata often refers to a distribution in which each party or individual gets their just share in proportion to the whole. Dividend payments, which are cash payments made by firms to shareholders, are one area where pro rata calculations can be applied.

Pro rata is a method used in insurance to calculate the premium due for a policy that only covers a portion of the term. Pro rata is another method for allocating the proper percentage of an annual interest rate to a shorter time period.

When an account contains both before- and after-tax funds, pro rata is also used to calculate how much of a distribution from a qualified retirement account—like an IRA, SEP, or 401(k)—is taxable. An account holder, for instance, has a 401(k) that is funded with 80% post-tax money and 20% pre-tax money. As a result, 20% of withdrawals will be taxable and 80% will not.

Why Does Pro Rata Work?

Pro rata is a valid mathematical concept because it forces one good's proportion on another. Pro rata involves taking a portion of one object and distributing it on another basis at the same portion.

Proportionally equal fractions with various denominators are the basis of pro rata. In the previous illustration, 79/365 is equivalent to 2,164/10,000. (ignoring rounding variances). Pro rata, then, is just taking one fraction and computing its equivalence given a particular denominator. In other words, pro rata tries to find a solution for the numerator to make two fractions equal under certain conditions.

Another scenario is when a friend and you want to proportionally split four slices of pizza. Each of you would get 50% of the pizza if the slices were to be distributed equally. Consequently, the goal of this pro rata example is to identify the fraction with a denominator of 4 that is equal to 1/2. Two slices are given to each of you because 2/4 = 1/2.
