What Is Stochastic Oscillator?

The stochastic oscillator is a popular technical analysis tool used by traders and investors to analyze the momentum and potential trend reversals in financial markets. It was developed by George Lane in the late 1950s.

The stochastic oscillator compares the closing price of an asset to its price range over a specified period of time. It is based on the concept that as prices rise, closing prices tend to be closer to the high end of the price range, indicating upward momentum Conversely, as prices fall, closing prices tend to be closer to the low end of the price range, indicating downward momentum.

How To Calculate Stochastic Oscillator?

Here's how the stochastic oscillator is calculated:

Calculate the "%K" value:

%K = ((Closing Price - Lowest Low) / (Highest High - Lowest Low)) * 100

The "Closing Price" is the most recent closing price of the asset. The "Lowest Low" is the lowest price observed over a specified period, and the "Highest High" is the highest price observed over the same period.

Calculate the "%D" value:

%D = Simple Moving Average of %K over a specified number of periods

The stochastic oscillator generates values ​​ranging from 0 to 100. Traders often use two main lines: the %K line and the %D line. The %K line is more volatile, while the %D line is a smoothed version of %K and is Believed to provide a clearer indication of market trends.

Interpretation of the stochastic oscillator involves looking for overbought and oversold conditions as well as potential bullish or bearish divergences. When the oscillator value is above a certain threshold (eg, 80), it is considered overbought, suggesting a potential price reversal or correction. Conversely , when the oscillator value is below a certain threshold (eg, 20), it is considered oversold, indicating a potential upward price reversal.
